After all, a mortgage is the
biggest financial commitment that most of us will ever make. As the Bank of
England interest rate continues to
rise to
its highest rate in over 13 years, understanding the impact on our mortgage
repayments is more important than ever.

With this in
mind, in this article, we are going to take a closer look at how lenders break
down and calculate the monthly payments for mortgaged properties.

Repayment vs interest-only
mortgages

There are two
main types of mortgage: repayment and interest only. Both types usually assume
repayment of the capital over (or after) the length of the mortgage, which will
generally be between twenty-five to thirty years.

Interest only
mortgages tend to be most popular for buy to let purchases or investment
properties. The main benefit of these types of mortgages is that monthly
repayments are usually relatively low since you will only be paying off the
interest and not any capital in the property. Repayment is often via an
arrangement with a pension plan or investment savings scheme. With a few
exceptions, the number of home loans of this type have declined over recent
years due to lenders’ concerns about inadequate repayment planning and tax
changes which have hit landlord profit margins.

In contrast,
monthly repayment mortgages look to progressively reduce the outstanding loan
balance to zero by the end of the mortgage term. To achieve this, each payment
includes some capital as well as interest. During the first few years of the
mortgage term, a substantial portion of the monthly payment amount relates to
interest charges. As mortgage payments progress, the proportion of interest
decreases. Correspondingly, the ratio of capital repayment increases until in
the final year or two, almost all the monthly payments relate to repaying the
principal loan.

Consequently,
for a given mortgage advance, the monthly standing orders or direct debit
payments to the lender will be higher for a repayment mortgage than for an
interest-only mortgage.

Calculating interest-only
mortgage payments

To calculate
the monthly payments for an interest-only mortgage, it is necessary to multiply
the annual flat interest rate by the amount outstanding on the mortgage loan.
If we consider a mortgage debt of £120,000 and an annual rate of 3.0 per cent,
we can determine the monthly payments quite simply, as follows:

£120,000 x 3% = £3,600 per year

£3,600 per year divided by 12 months = £300 per month

Similarly, for
a property with a mortgage of £160,000:

£160,000 x 3% = £4,800 per year

£4,800 per year divided by 12 months = £400 per month

There are, of
course, a couple of caveats to these calculations. Firstly, it will be
necessary to add on life and accident insurance (if applicable), as well as any
other charges made by the lender over the term of the loan.

Secondly, in
the above calculation, we do not use the APR (annualised percentage rate). As
the APR is an average rate over the entire term of the loan, it takes initial
promotions and the later standard variable rate (SVR) into account. Borrowers
may wish, therefore, to calculate both the initial repayment amounts during any
promotional period, along with the higher payments once the SVR comes into
force to give a more accurate figure of overall repayments.

Calculating repayment
mortgage monthly payments

If you have a
repayment mortgage and would like to work out how much capital you must repay
each month, the calculation is – as one might expect – more intricate. We have
to add some capital amortisation to each monthly sum, while still paying
interest on the amount of the outstanding loan.

Using a
repayment mortgage calculator is probably the quickest way to gain an idea of
monthly mortgage payment levels. This example of an online
mortgage calculator will tell you how much the monthly repayments will be for a
given loan amount, term and interest rate.

Interest rates

Interest rates
vary with economic
conditions and banking policy. At any time, the lowest interest rates are generally available to
borrowers who pay large deposits (typically 40 per cent) or, in the case of
remortgages, have significant equity in the property. A mortgage loan with a deposit
of 40 per cent has what is known as a 60 per cent loan to value (LTV) ratio.
Loans with higher LTV ratios usually pay higher rates of mortgage interest,
particularly when the ratio is above 90 per cent.

Different
Interest Calculation Methods

The most simple
and straightforward mortgages involve annual interest from the date of the
advance to 31st December of the same year, then annually from 1st January
onwards. Some mortgage lenders still divide the year into twelve months as
illustrated above. Nowadays, however, many lenders’ computer systems enable
daily interest calculations. If this is the case, the lender determines the
total charge for the year as above and then applies 1/365th part each day.

Such systems
might mean those months with 28, 30 or 31 days will attract differing interest
charges. In practice, some lenders opt to base monthly payments on an average
of 30.4 days (approximately) each month, so that they charge the same interest
sum monthly. Other lenders choose to charge daily interest but add it to the
mortgage balance only once a month. Leap years which take place every 4 years and
see an extra day added in February, give rise to what becomes in effect a tiny
reduction in the percentage, though insufficient to be noticeable.

One leading
Midlands-based building society, for instance, charges interest to accounts on
the first day of every month based on the balance on the last day of the
preceding month. Their system even takes the exact timing and number of
payments into account.

Additional Fees

As well as the
mortgage interest rate that the lender charges, it is also essential to
consider any extra fees. Typically, additional charges include:

Booking, reservation, or application fees, levied in some (but not
all) cases.

Arrangement fees – typically on promotional mortgage products. Such
charges might be a flat amount or a percentage of the loan advance, depending
on the lender.

Valuation fees, for assessing the suitability of the dwelling for a
mortgage loan.

Legal fees, levied towards conveyancing
costs.

Early repayment fees, if the buyer sells the property or repays the
mortgage before the end of a minimum period. Promotional interest rates often
come with these kinds of clauses for instance. Early repayment charges may run
into thousands of pounds, so it is worth checking the small print in the
agreement carefully before taking on the loan.

For more
information on the mortgage process, check out our Ultimate Guide
to Mortgages.

            Instant online valuation

Get a rough estimate of your home's value now.

            Face-to-face valuation

Book an appointment with your local Yopa agent.

It is understandable that homebuyers would want to understand how their mortgage provider calculates interest on their loan.
